Maybe you have to disable compression on the entire drive? You could also
remove the 2005 shared components, install the 2008 tools, and put them on
another drive with more space, that doesn't need to be compressed. (Sorry,
but at the price of storage these days, there is little excuse to need
compression on a developer machine.)
